A discounted cash flow analysis estimates what a business is worth based on the cash it’s expected to generate in the future. It works by forecasting future cash flows and converting them to present value, using a discount rate that reflects the risk and cost of capital. For finance leaders, that makes it useful not just for valuation, but for understanding how operating decisions affect their ability to manage business cash flow over time.
The DCF model has three core parts:
1. Forecast of operating performance: Estimates how the business is expected to perform over a defined period, including revenue, margins, taxes, capital expenditures and working capital, to calculate free cash flow
2. Terminal value: Predicts what the business is worth beyond the forecast period by capturing the value of cash flows expected to continue after the model ends
3. Discounting step: Converts forecast cash flows and terminal value into present value using a discount rate that reflects the time value of money, risk and cost of capital
What makes a DCF analysis useful is that it shows exactly how value is created. The output isn’t based on a headline multiple or a market comparison alone, but the business’s ability to generate cash over time, the investment required to support that cash generation, and the returns that investors require for taking on risk.
If a valuation looks too high or too low, you can go back to the specific drivers behind it – growth, margins, reinvestment needs or discount rate – and see what is doing the work. That makes a DCF especially valuable when the goal is not just to arrive at a number, but understand and defend it.

A strong DCF model connects operating performance, cash generation, reinvestment needs and risk in a way that makes the valuation transparent. To do that well, organisations need to build the model in a clear sequence, with assumptions they can support at every step.
The four key steps to building a discounted cash flow analysis are:
1. Estimate Future Cash Flows
2. Determine The Discount Rate
3. Estimate Terminal Value
4. Calculate Present Value
Start by projecting how much cash the business will generate over time. First, estimate revenue and operating profit. Then subtract taxes, capital expenditures and working capital to arrive at free cash flow. These projections are typically built over a five- to 10-year period and should be grounded in the company’s strategic business growth plan.
Next, calculate the rate used to reflect risk and the time value of money. This is usually the weighted average cost of capital (WACC), which combines the cost of equity and debt based on the company’s capital structure. The discount rate represents the return investors require, which directly affects how much future cash flows are worth today.
A business doesn’t stop generating cash after the forecast ends. The next step is to estimate the value of all future cash flows after the projection window. This is typically done using a perpetual growth formula or an exit multiple. Terminal value often represents a large portion of total valuation, so the assumptions used here should be conservative and consistent with long-term expectations.
Finally, apply the DCF formula. Discount each projected cash flow and the terminal value back to today’s dollars using the discount rate. Add those amounts together to get enterprise value. Then subtract debt and add cash to convert enterprise value into equity value.

The discounted cash flow analysis formula unifies the steps outlined above into a single DCF calculation:
DCF = FCF₁/(1+r)¹ + FCF₂/(1+r)² + ⋯ + FCFₙ/(1+r)ⁿ + TV/(1+r)ⁿ
Where:
FCF = free cash flow in each year
r = discount rate
TV = terminal value
Consider a software company with $100 million in annual revenue. An investor expects the business to grow 5% per year and maintain a 20% operating margin, and wants to estimate what that future cash generation is worth today.
In Year 1, revenue would increase to:
Revenue: $105m
At a 20% operating margin, that would produce:
EBIT: $21m
After applying a 25% tax rate, the company’s after-tax operating profit (NOPAT) would be:
NOPAT: $15.75m
To convert that into free cash flow, assume:
Depreciation and amortisation: $3m
Capital expenditures: $4m
Increase in working capital: $1m
FCF = $15.75m + $3m - $4m - $1m
Year 1 free cash flow: $13.75m
From there, assume free cash flow grows steadily to:
Year 5 free cash flow: $16.71m
To capture the value beyond year 5, calculate terminal value using a 2.5% growth rate and a 9% discount rate:
TV = $16.71m × 1.025 / (0.09 - 0.025)
Terminal value: ≈ $263.51m
Next, discount each year’s cash flow and the terminal value back to today:
PV of cash flows (Years 1–5): ≈ $58m
PV of terminal value: ≈ $171.26m
For the final valuation, add both components:
Enterprise value = $58.6m + $171.26m ≈ $229.87m
Based on its expected cash flows and risk profile included in the DCF analysis, the business would be valued at approximately $230 million today.
